According to John, one day Julian came home from Kindergarten with a picture he had drawn. It was a picture of a girl surrounded by stars. When John asked what Julian called the picture, Julian replied "Lucy in the sky with diamonds", Lucy being a classmate of Julian.
John liked the sound of the picture's title and decided to write a song with that title.

The first response is correct. Julian made a drawing of Lucy O'Donnel early in 1967, Lucy at that time being 4 years old.
There is a copy of the drawing in the book A Hard Day's Write by Steve Turner.
It shows a girl, a sky and diamonds.

But yeah, Julian came home from school one day with a painting he did of a girl in his class floating around with diamonds in the sky. John asked what it was and Julian said "It's Lucy in the Sky with Diamonds". John loved the name so much he sat down and wrote the lyrics straight off.
There was no intentional reference to drugs whatsoever and when John heard that he was getting flack because the initials spelt out LSD he started checking a load of other song titles to see if the initials spelt anything out.

I think the initials spelling L.S.D. theory is bunk, a total coincidence, and there are pictures of John with Julian's drawing that I have seen. But having said that, it seems pretty unlikely to me that John would have written those particular lyrics (the proto-trippiness of IN HIS OWN WRITE notwithstanding) before trying "the dreaded lysergic." Kaleidoscope eyes, looking glass ties, and so forth.

I think what brought on the Lucy's Dead thing was this article (click) from June of 2005, about the death of a Lucy O'Donnell Richardson, which includes these two paragraphs: Richardson's sister MARY FOSTER says, "Lucy remembered the times when she would sit with Julian as he drew pictures. "She was rather chuffed to realise she had inspired the song title." Her loved ones sprinkled crystals over her grave in a touching nod to the song which was dedicated to her.
